Scalping Strategies

The Art of Hedging in Options Trading

A hedge is an investment made to offset the risk incurred by entering another investment. Essentially you are setting up a bet on both sides so that one offsets the other and you can end up winning either way.

Think of it as a form of insurance.

Options are frequently used in hedging.

For example, you can speculate that the market price will rise in the future and buy a call today. But, because the market is uncertain and you're not certain it will rise, you simultaneously buy a put option.
By carefully selecting the appropriate combinations of strike price, expiration date and type of option an investor can minimize risk and maximize the probability of making a profit.

So how does it all work?
Well let's take a look at a common hedging strategy: the Strangle.
In this strategy, an investor holds both call and put options with the same maturity, but with different strike prices.
The contracts are purchased 'out of the money' and are therefore cheaper. 'Out of the money' means the strike price of the underlying asset is higher (for a call) or lower (for a put) than the current market price.
For example let's say Intel (INTC) is currently trading at $40 per share. You could buy one call at $3 and one put at $2 with the call having a strike price of $45, the put $35. Your total investment would be ($3 x 100) + ($2 x 100) = $500.
If the price over the length of the contracts stays between $35 and $45 the total possible loss = $500, the cost of the options. So your risk in this kind of hedge is limited to $500.

Suppose the price drops near expiration to $25. The call would expire worthless, but the put is worth ($35-$25) x 100 = $1000 - ($2 x 100) = $800. Subtract the cost of the call, $800 - $300 = $500. So that's your net profit (ignoring commissions and taxes).
The difference between the exposure and the potential profit represents a kind of hedge. Though you are essentially 'betting' that the price could go either way, your downside is limited to the combined cost of the put and the call.

There are, not surprisingly, nearly as many hedging strategies as there are investors. A couple of common types are:

The collar: Hold the underlying asset and simultaneously both buy a put and sell a call of the same asset. The short call limits gains, but the long put hedges against any losses from the underlying asset.
The protective put: Buy the asset and also buy a put option on the same asset. At expiration, the asset may have gained (eliminating the value of the put option), but the rise in the asset offsets the loss
And there are a whole host of other variations. Most do involve speculating on the price direction of the underlying asset, while taking advantage of the leverage, cost and timing characteristics of options. As with any investment strategy, make sure you understand the pros and cons before laying down your bet.

Money Management


We get a lot of questions about various complex money management (MM) formulas and our preferences.

We don’t comment on this subject very often because money management is such a personal issue that it would be impossible to give any universal advice that would be specific enough to have value. Everyone seems to have different goals and tolerances for risk, not to mention varying amounts of capital for trading.
However we do have some basic thoughts and opinions that might be helpful in picking a suitable MM strategy that will help you to become a winner.

Be careful about trying to use formulas that are designed to optimize the returns. In my experience I have found that the most successful traders, over the long run, are not seeking to maximize their returns. The best traders are always seeking to carefully control their risks and to achieve as much consistency as possible. They look for methods to achieve consistent returns with low drawdowns and they are willing to accept smaller returns in the process. My policy has always been to worry about the risk and the consistency first and then to accept whatever returns that prudent approach will allow. I’m sure I will never win any trading contests and I have never bothered to enter one. In my opinion, no one should ever trade like the winner of a trading contest. I apologize for getting off on a different subject here. Lets get back on track and talk about trading in the only contest that matters - the trading that you do every day.
In recent years the strategy of risking a small percentage of capital on each trade has become quite popular and deservedly so. This MM strategy, often referred to as fixed fractional trading, reduces our dollar amount of risk as we experience losses and increases our risk level as we earn profits. The possibility of ever going to zero with such a strategy is virtually nonexistent. However this strategy has an inherent weakness that tends to constantly work against us. If we assume an equal number of winners or losers in a sequence this popular strategy produces net losses if the winners are not larger than the losers. To keep things very simple lets just look at a series of five wins followed by five losses with the wins being equal to the amount we risk.

Lets also keep the math really simple and begin with starting capital of 100 and risk 5% of our current capital on each trade. I think that most traders would assume that if they had five losers followed by five winners they would be even. Unfortunately that is not the case.

The Foreign Exchange market (also referred to as the Forex, FX market, "Cash" Forex or Spot Forex market ) is the largest financial market in the world, with more than $1.5 trillion changing hands every day — 30 times larger than the combined volume of all U.S. equity markets. Another major feature of the Forex market is that it operates 24 hours a day, corresponding to the opening and closing of financial centers in countries all across the world, starting each day in Sydney, then Tokyo, London and New York. At any time, in any location, there are buyers and sellers, making the Forex market the most liquid market in the world.

What to trade in Forex Market?


In the forex market, currency trading is always done in currency pairs, such as EUR/USD or GBP/USD. Accordingly, all trades result in the simultaneous buying of one currency and the selling of another. The base currency is the "basis" for the buy or the sell. It is useful to consider the currency pair as an instrument, which can be bought or sold.

The US dollar is the centerpiece of the Forex market and is normally considered the ’base’ currency for quotes. This includes USD/JPY, USD/CHF and USD/CAD. The ’bid’ is the price at which you can sell the base currency (at the same time buying the counter currency). The ’ask’ is the price at which you can buy the base currency (at the same time selling the counter currency).

10 Predictions for 2009

1- New jobless claims peak in the second quarter; net job creation takes two to three more quarters. The largest U.S. employers make their biggest restructuring moves by the end of March. A surge in bankruptcies among large and small firms pushes the peak of new unemployment claims out into the second quarter. The Obama stimulus plan helps to create positive employment numbers in the second half of 2009, but private sector employment doesn't start to build up steam until 2010 or 2011.

2- Fueled by another large deal, airline stocks deliver the strongest gains. Although demand for air travel remains fairly weak, the sharp drop in oil prices, coupled with recent large headcount reductions, enable the sector to generate an impressive earnings snapback. Investors come to view the sector as poised for record profits when the economy rebounds. Noting the impressive synergies ultimately derived from the merger of Delta and Northwest, Continental , UAL and/or Southwest seek out deals.

3 Steve Jobs gets kicked upstairs. Realizing that investors are overlooking Apple's management bench strength, Steve Jobs relinquishes the CEO title and remains as Chairman, as Microsoft's Bill Gates did a few years back. Shares of Apple drift lower in the first half of the year as rivals roll out increasingly competitive new products. Shares of Apple post a solid second-half rebound as the company introduces its next breakthrough device. Apple's 2008 decision to open up application development to third parties spawns a range of hot-selling new uses for the iPhone in 2009.

4-Brazil becomes an investor magnet. Global investors begin to differentiate Brazil from China and India, highlighting Brazil's strong finances, impressive agricultural and oil output and anchor status in South America. The Bovespa posts the strongest record of any major index, augmented for U.S. investors by a strengthening in the real against the dollar.

5-Venture capitalists start to get anxious. With pensions and endowments looking to pull some money out of venture capital funds, the venture capitalist firms seek ways to monetize their holdings. As the IPO market remains largely closed, they seek out large public tech companies to buy out their stakes at large discounts to recent financing rounds.

6-The British and Japanese economies are among the weakest in 2009. Britain's consumer hangover proves to be as deep as the U.S.'s, but a relative lack of stimulus leads to an even deeper economic contraction in the U.K. The British pound weakens anew to multi-decade lows, enabling tourism to be one of the country's few bright spots. Japan's strengthening currency creates even more pressure on the nation's exporters, while rapidly aging Japanese consumers grow even more cautious. The current government, which has few viable options, comes under fire, leading to early elections.

7 The housing crisis is prolonged as investors look past the "new home formation" myth. While economists currently anticipate a spike in housing demand as the inventory of unsold homes should meaningfully shrink, they will eventually trim their rosy expectations as the weak economy leads many twentysomethings to stay with their parents. As a result, the percentage of people owning their homes falls more than 400 basis points from the recent peak, to below 64%. Offsetting this, very low mortgage rates stimulate rising demand from creditworthy buyers, which frees up savings by refinancing at lower rates.

8-Community college enrollment soars. Many cash-strapped parents conclude that they should save money by asking their kids to start at a local two-year school before transferring to universities after the first or second year. Enrollment at many major universities falls, leading to cash flow pressures and service cutbacks.

9 -The biotech industry reaches a crisis point. Many promising biotech drug trials are trimmed or halted as the companies move to conserve remaining cash. M&A and joint venture funding provides a lifeline to the most promising later-stage drugs, but earlier-stage speculative drug development grinds to a crawl. A large drug company, such as Merck or Pfizer , chooses to change its business model and deploy its strong balance sheet to aggressively build biotech pipelines.

10-Exogenous shock leads to capitulation. An unforeseen jolt to the market, such as a terrorist event or a natural disaster, leads to a sharp selloff, allowing many to finally and correctly call a market bottom. The next bull market begins. By the end of 2009, investors flock to small caps, as they have done near the end of previous downturns.
